VAT management: Making the right decisions for charities

Managing VAT within the charity sector is often more complex than expected. With different income types, specific reliefs, and non-business activities to account for, getting VAT management right is essential. From ensuring compliance to reducing costs, a structured approach makes all the difference.

What should you consider when assessing VAT on income?

VAT treatment of income in charities requires careful attention. If VAT is not applied correctly, it can lead to avoidable costs. HMRC may claim unpaid VAT even if the funds cannot be recovered from the payer. Likewise, if VAT is charged incorrectly, a charity could lose a significant portion of its income.

Some income may be exempt from VAT, such as educational or welfare services. These exemptions come with strict conditions. If they are not met—especially if income is received by a trading subsidiary rather than the charity itself—VAT may still be due.

When income is exempt, VAT on related costs is often not recoverable. This can have a big impact on budgets. However, in some situations, charging VAT to a partner or public body might be the better option. It allows the charity to reclaim VAT on costs, depending on the status of the payer.

Are you making full use of VAT reliefs on expenditure?

Charities are entitled to certain VAT reliefs, but these are only available when specific criteria are met. Trustees should always ensure the organisation receives all relevant tax benefits.

When income is partly exempt or relates to non-business activities, VAT on expenditure often needs to be split. This process—called apportionment—can become complex. A good method should:

· Be easy to follow

· Be acceptable to HMRC

· Provide a fair result

Some charities, such as Academy schools, have more favourable VAT recovery schemes. These should be reviewed regularly to avoid missing out on benefits.

Have you reviewed your compliance procedures?

VAT compliance is a common area of risk. Even minor errors in returns or registrations can lead to penalties. It’s important to have clear procedures in place and to keep records up to date.

Ask yourself the following:

  • Are we confident in our VAT registration status?
  • Are any intercompany recharges correctly accounted for?
  • Have we assessed how much VAT we cannot recover—and why?
  • Are VAT reliefs being applied correctly?
  • Are apportionments of VAT reviewed regularly and still relevant?
  • Do we have a clear internal VAT process document?
  • Are we aware of any changes in VAT legislation or case law?
  • Has VAT been considered in any operational or capital project changes?
